Does It Make Sense to Do a 1031 Exchange?
A 1031 exchange can be a valuable strategy for deferring capital gains taxes when selling an investment property. The simple guide below can help you determine whether your situation qualifies and whether a 1031 exchange is the right option for your upcoming real estate transaction.
Do you, or your entity, pay U.S. Taxes?
If yes, then you are generally eligible to participate in a 1031 exchange.
Is the Property You Are Selling Held for Business or Investment Use?
If the property is real property that has been held for business or investment purposes, it should qualify for a 1031 exchange.
Will You Reinvest the Full Sale Proceeds Into Another Investment Property?
If you plan to reinvest the full proceeds from the sale into another property that will also be held for business or investment purposes, then you qualify for a 1031 exchange.
However, if you plan to use the proceeds to purchase a second home or a personal residence, the transaction would not qualify.
Will You Reinvest Most or All of the Proceeds?
If you plan to reinvest all or most of the proceeds into another business or investment property, a 1031 exchange could be an excellent fit.
If you intend to keep most of the proceeds instead of reinvesting them, a 1031 exchange may not provide significant value.
Have You Already Sold the Property and Received the Proceeds?
If yes, you generally no longer qualify for a 1031 exchange because you have already received the proceeds, making the gain taxable.
Can You Identify a Replacement Property Within 45 Days?
After closing on the sale of your property, you must identify a potential replacement property within 45 days.
If you believe you can meet this deadline, a 1031 exchange may be a great option.
Can You Complete the Purchase Within 180 Days?
A 1031 exchange requires that you acquire the replacement property within 180 days of selling your original property.
If this timeline is feasible, you should strongly consider a 1031 exchange.
Is a 1031 Exchange Right for You?
Your answers to the questions above should give you a good indication of whether a 1031 exchange is a good fit for your situation.
As always, consult your tax advisor or financial professional to determine the strategy that best meets your investment goals.
